Woops, sorry I forgot... I owe you some explanation.

the dialog is set as modal. xfwm4 treats modals as transients (because
it makes a lot of sense if you think of it, modals should not go behind
their parent window, they should be hidden along with their parents,
etc. just like transients)

Therefore xfwm4 place the dialog on the same layer as the desktop. 

This being said, I suggest you retry with a recent cvs update of xfwm4
(any branch)
